Infinite Loop? All-Out Attacks vs. Morphing Jar #2

This is a tough one, I think....
The situaion is as follows:
Yugi controls 2 monsters, one of which is a face-down "Morphing Jar #2". He has also a face-up "All-Out Attacks". Kaiba has no cards in hand or on the field.
Now Yugi Flip Summons his "Morphing Jar #2", activating its effect. His entire Deck contains only 4 monsters: one copy of "Needle Worm" und 3 copies of "Morphing Jar #2". When the jar's effect resolves, Yugi will Special Summon at least one "Morphing Jar #2", and either a "Needle Worm" or another "Morphing Jar #2". Those 2 mosnters will be flipped into face-up attack position by "All-Out Attacks", activating their Flip Effects.
The result is an infinite loop.
Now
since this loop is mandatory, it has to be stopped by destroying one card, in this case this should be "All-Out Attacks".
The question is, when is it destroyed? There are basically 2 possibilities:
1. As soon as the monsters are Special Summoned for the first time, puting a new "Morphing Jar #2" onto the field, the game notivces this is an infinite loop and destroys "All-Out Attacks". The monsters are never flipped face-up. (OR: They are flipped once, then All-Out Attacks is destroyed the second time.)
2. Morphing Jar #2's effect sends cards from Yugi's deck to his graveyard. In the event that the Needle Worm comes out, cards from Kaiba's deck are also sent to the graveyard. Now because of this, there is no real loop before nothing changes anymore (Kaiba has no cards left in his deck and Yugi has only his monsters). Then, there is a real loop and the game destroys "All-Out Attacks".
Which solution is correct? What exactly is considered a "loop" or, in other words, when does a loop become an "evil" loop (which has to be stopped by destroying one card)?
